The financial crises that took place in the 1990s in emerging economies of both Asia and Latin America countries, created intense reflection among various economists who wanted to approach the issue both through microeconomic models and more theoretically about what really drove those states in economic collapse and devaluation of their currencies. In this thesis, illiquidity of commercial banks has major significance, because it is capable of leading to a banking panic situation as well as intensifying a huge weakness of the financial system, it’s fragility. First and foremost, after a quick introduction of important terms such as demand deposit contract, self-fulfilling prophecies and banking panics via Diamond-Dybvig(1983) model, more attention will be paid on the microeconomic model of Chang & Velasco(2001). Cases such as banking panics, refusal of foreign creditors to roll-over the external debt, financial liberalization as well as the adoption of pegged exchange rates will be analyzed with the help of illiquidity condition threshold as well as the utility functions and comparative statics in order to make the necessary conclusions.
