In this paper, we investigate whether banks of the Eurozone countries use loan loss provisions in order to manage their earnings and how information quality affects the use of these provisions. Our final sample included 74 banks for the period 2002-20015 and the countries we examined were Austria, Belgium, France, Germany, Estonia, Greece, Spain, Ireland, Italy, Malta, Cyprus, Lithuania, Netherlands, Portugal, Slovakia and Finland. The data were collected from the Datastream database and the World Bank.
In order to examine the relationship between loan loss provisions and earnings management, we used a two-way fixed effect (cross sectional and time series) Least Square (LS) regression. The results showed a negative and statistically significant relationship between loan loss provisions (LLP) and earnings before taxes and provisions (EBTP / T.A.) indicating that there is no earnings management over the period which we examine. Furthermore, significant and negative is the relationship between loan loss provisions and the quality of the institutional framework that we used as an indicator for the quality of information. Positive and statistically significant is the coefficient of the change in expected earnings to total assets (ΔEBTPt+1/T.A.) which indicates the use of loan loss provisions by the banks’ management to communicate with investors. Finally, as expected, the non-discretionary use of loan loss provisions coefficient is positive and statistically significant.
